A one-level limit order book model with memory and variable spread

چکیده
Motivated by Cont and Larrard (2013)’s seminal Limit Order Book (LOB) model, we propose a new model for the level I of a LOB in which the arrivals of orders and cancellations are still assumed to be mutually independent, memoryless, and stationary, but, unlike the aforementioned paper, the information about the standing orders at the opposite side of the book after each price change and the arrivals of new orders within the spread are incorporated. Our main result gives a diffusion approximation for the mid-price process, which sheds further light on the relation between the mid-price behavior at low frequencies and some LOB features not considered in earlier works. To illustrate the applicability of the proposed framework, we also develop a feasible method to compute several quantities of interest, such as the distribution of the time span between price changes and the probability of consecutive price increments conditioned on the current state of the book. These LOB model features are relevant in many applications such as high frequency trading and intraday risk management. The proposed method is also used to develop an efficient simulation scheme for the price dynamics, which is then applied to assess numerically the accuracy of the diffusion approximation.

Transparency & Quality: The Impact of Increasing Limit Order Book levels on Tehran Stock Exchange
Objective: One of the common tools used to make pre-trade transparency in financial markets is the Limit Order Book. In spite of several researches on the Limit Order Book, there is no consensus about the impact of increasing pre-trade transparency on market quality. Increasing the number of Limit Order Book levels from 3 to 5 levels, in May 2017, for online traders in Tehran Stock Exchange, ga...

Motivated by Cont and Larrard (2013)’s seminal Limit Order Book (LOB) model, we propose two continuous-time models for the level I of a LOB in which the arrivals of limit orders, market orders, and cancellations are assumed to be mutually independent, memoryless, and stationary, but, unlike the aforementioned paper, the proposed models also account for some of the sparsity and memory exhibited ...

Limit Order Book as a Market for Liquidity We develop a dynamic model of an order-driven market populated by discretionary liquidity traders. These traders differ by their impatience and seek to minimize their trading costs by optimally choosing between market and limit orders. We characterize the equilibrium order placement strategies and the waiting times for limit orders. In equilibrium less...
متن کاملThe order book as a queueing system: average depth and influence of the size of limit orders
In this paper, we study the analytical properties of a one-side order book model in which the flows of limit and market orders are Poisson processes and the distribution of lifetimes of cancelled orders is exponential. Although simplistic, the model provides an analytical tractability that should not be overlooked. Using basic results for birth-and-death processes, we build an analytical formul...
متن کاملThe Impact of Heterogeneous Trading Rules on the Limit Order Book and Order Flows
In this paper we develop a model of an order-driven market where traders set bids and asks and post market or limit orders according to exogenously fixed rules. The model developed here extends the earlier one of Chiarella and Iori (2002) in several important aspects, in particular agents have heterogenous time horizons and can submit orders of sizes larger than one, determined either by utilit...
